What Is Cryptocurrency and How Does It Work?

If you're completely new to cryptocurrency, terms such as Bitcoin, blockchain, wallets, private keys and decentralisation can make crypto seem more complicated than it needs to be.

At its simplest, cryptocurrency is a type of digital asset that can be transferred electronically using blockchain or similar distributed-ledger technology.

What Is a Blockchain?

A blockchain is a system for recording transactions across a network of computers.

Instead of relying entirely on one central database, participating computers can maintain and verify records according to the rules of the network.

Bitcoin is the best-known example of a cryptocurrency using blockchain technology.

How Are Cryptocurrencies Different?

Not every cryptocurrency has the same purpose.

Different crypto projects may be designed for:

  • Digital payments

  • Smart contracts

  • Decentralised finance (DeFi)

  • Blockchain applications

What Is a Crypto Wallet?

One important concept for beginners is that cryptocurrency ownership is controlled through private keys. Anyone who obtains the private key or recovery phrase associated with a wallet may be able to control its assets.

Never give your private key or recovery phrase to someone claiming they need it to provide support.

Why Do Cryptocurrency Prices Change So Much?

Cryptocurrency prices can be extremely volatile.

Prices can be influenced by supply and demand, market sentiment, adoption, regulation, technology developments, liquidity and broader financial-market conditions.

Some smaller cryptocurrencies can experience particularly large price movements.

Cryptocurrency Isn't Risk-Free

Before buying cryptocurrency, beginners should understand that potential returns come with significant risks.

Research the project, understand what you're buying and never assume that a cryptocurrency will increase in value simply because it has previously risen.
